Not every entrepreneur knows exactly what royalty agreements are, when they are needed, and which risks they must cover. That is why we explain below what this document entails, what to look out for, and why customized legal solutions are important.

What is a royalty agreement?
A royalty agreement is the agreement whereby a rights holder grants a licensee the right to exploit an intellectual property right—copyright, trademark, patent, design right, or know-how—in exchange for a periodic royalty payment based on the revenue, production, or use the licensee makes of that right. The royalty agreement is the specialized variant of the license agreement in which the remuneration structure is central: how is the royalty calculated, on what basis, how is it reported and audited, and what are the minimum royalties? Royalty agreements are concluded for music rights, book rights, software licenses, trademark licenses, and patent licenses. How do you define the royalty basis in a watertight manner?
The royalty basis is the measure on which royalties are calculated — turnover, net sales, units of production, or another measure. Vague definitions inevitably lead to conflicts: does VAT count towards turnover? Are returns and discounts deductible? How are bundled products handled where the licensed right is only a component? Your royalty agreement must accurately define the basis and list the deductions exhaustively. A royalty basis that does not cover all forms of exploitation — for example, exclusively physical sales while the licensee also exploits digitally — leaves revenue unprotected. How do you handle reporting, minimum royalties, and the right of audit?
The reporting obligation requires the licensee to periodically—quarterly or semi-annually—provide a detailed royalty report to the rights holder. The report must contain sufficient detail to verify the accuracy of the royalty payment. A minimum royalty protects the rights holder against the situation where the licensee barely exploits their license but the rights holder has nevertheless relinquished their right: even if the calculated royalty falls below the minimum, the minimum royalty is due. The right of audit grants the rights holder the right to verify the accuracy of the royalty reports in the licensee's books—usually through an independent accountant.
